Fewer taxes, which naturally means more money in their pockets. But for everyone else, the rare bipartisan proposal comes with several pitfalls: Less money in the Treasury, an inequitable tax code, and even more incentives for people to game the system.<\/p>\n<p>What\u2019s more, Trump\u2019s and Harris\u2019\u00a0<a href=\"https:\/\/fortune.com\/2024\/08\/13\/trump-harris-proposals-stop-taxing-tips-hard-to-do\/\" target=\"_self\" aria-label=\"Go to https:\/\/fortune.com\/2024\/08\/13\/trump-harris-proposals-stop-taxing-tips-hard-to-do\/\" class=\"sc-93594058-0 hoNHBb\" rel=\"noopener\">versions<\/a> of the proposal have both been light on details, experts note.<\/p>\n<p>\u201cIt\u2019s easy to promise something like this, but they\u2019re not doing what\u2019s an important part, and that\u2019s sort of finishing the policy,\u201d said Keith Hall, a labor economist at George Mason University\u2019s Mercatus Center and former commissioner of the Bureau of Labor Statistics. \u201cTell us how you\u2019re going to pay for this.\u201d<\/p>\n<p>The proposals would cost between <a href=\"https:\/\/www.crfb.org\/blogs\/kamala-harris-plan-exempt-tips-taxes-and-raise-minimum-wage\" target=\"_blank\" aria-label=\"Go to https:\/\/www.crfb.org\/blogs\/kamala-harris-plan-exempt-tips-taxes-and-raise-minimum-wage\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">$100 billion<\/a> and <a href=\"https:\/\/www.crfb.org\/blogs\/donald-trumps-proposal-exempt-tip-income-federal-taxes\" target=\"_blank\" aria-label=\"Go to https:\/\/www.crfb.org\/blogs\/donald-trumps-proposal-exempt-tip-income-federal-taxes\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">$250 billion<\/a> over 10 years, estimates the Committee for a Responsible Federal Budget.\u00a0<\/p>\n<p>Even setting aside the cost, the proposal would represent a wholesale change of how tipped employees are paid and how the U.S. tax system operates, with workers who make the same amount of money paying different levels of taxes. Should the policy become law, millions of workers would be incentivized to forgo salaries or hourly wages to reduce their income tax and business owners would likely gladly oblige to lessen their own payroll taxes.\u00a0<\/p>\n<p>\u201cTypically, if you subsidize something, you get more of it,\u201d said Hall, who is a member of the advisory board for the Committee for a Responsible Federal Budget.\u00a0<\/p>\n<p>All of this raises one of the most contentious questions of civic life: fairness.\u00a0<\/p>\n<p>\u201cWhy single out restaurant workers?\u201d Hall said. \u201cYou got people who don\u2019t earn tips making the same amount of money. They don\u2019t get the tax break?\u201d\u00a0<\/p>\n<h3 class=\"wp-block-heading\"><strong>It\u2019s not \u2018an economic issue, it\u2019s a fairness issue\u2019<\/strong><\/h3>\n<p>There are two principles that make an income tax system effective and fair, according to Hall. One, that people who make more money pay more in taxes, and two, that people who make the same amount of money pay the same in taxes. \u201cIt\u2019s not quite so much an economic issue, it\u2019s a fairness issue,\u201d Hall said. \u201cIt\u2019s also an important part for people\u2019s willingness to pay their taxes.\u201d\u00a0<\/p>\n<p>That said, tax breaks like the <a href=\"https:\/\/www.nationalreview.com\/2024\/08\/how-to-expand-the-child-tax-credit\/\" target=\"_blank\" aria-label=\"Go to https:\/\/www.nationalreview.com\/2024\/08\/how-to-expand-the-child-tax-credit\/\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">child tax credit<\/a> and the <a href=\"https:\/\/www.economist.com\/united-states\/2018\/11\/24\/the-earned-income-tax-credit-almost-pays-for-itself?utm_medium=cpc.adword.pd&amp;utm_source=google&amp;ppccampaignID=17210591673&amp;ppcadID=&amp;utm_campaign=a.22brand_pmax&amp;utm_content=conversion.direct-response.anonymous&amp;gad_source=1&amp;gbraid=0AAAAADf4AbbXYIi-aoO3x79vGa0PMZcxk&amp;gclid=CjwKCAjw5qC2BhB8EiwAvqa41lUNY9NoHE_pZz1Lm3GPA-0YkS-SeJmIK9z66tozJiSi6zPfCVLwZxoCb6UQAvD_BwE&amp;gclsrc=aw.ds\" target=\"_blank\" aria-label=\"Go to https:\/\/www.economist.com\/united-states\/2018\/11\/24\/the-earned-income-tax-credit-almost-pays-for-itself?utm_medium=cpc.adword.pd&amp;utm_source=google&amp;ppccampaignID=17210591673&amp;ppcadID=&amp;utm_campaign=a.22brand_pmax&amp;utm_content=conversion.direct-response.anonymous&amp;gad_source=1&amp;gbraid=0AAAAADf4AbbXYIi-aoO3x79vGa0PMZcxk&amp;gclid=CjwKCAjw5qC2BhB8EiwAvqa41lUNY9NoHE_pZz1Lm3GPA-0YkS-SeJmIK9z66tozJiSi6zPfCVLwZxoCb6UQAvD_BwE&amp;gclsrc=aw.ds\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">earned income tax credit<\/a> do allow parents\u00a0 to pay fewer taxes to the government, and rampant inequality in recent decades has renewed <a href=\"https:\/\/www.nytimes.com\/2024\/04\/16\/us\/politics\/biden-pennsylvania-trump.html\" target=\"_blank\" aria-label=\"Go to https:\/\/www.nytimes.com\/2024\/04\/16\/us\/politics\/biden-pennsylvania-trump.html\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">charges<\/a> that the current tax code is <a href=\"https:\/\/www.wsj.com\/articles\/taxes-the-rich-fair-share-wealth-5e6c5041\" target=\"_blank\" aria-label=\"Go to https:\/\/www.wsj.com\/articles\/taxes-the-rich-fair-share-wealth-5e6c5041\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">unfair<\/a>. A Pew <a href=\"https:\/\/www.pewresearch.org\/short-reads\/2023\/04\/07\/top-tax-frustrations-for-americans-the-feeling-that-some-corporations-wealthy-people-dont-pay-fair-share\/\" target=\"_blank\" aria-label=\"Go to https:\/\/www.pewresearch.org\/short-reads\/2023\/04\/07\/top-tax-frustrations-for-americans-the-feeling-that-some-corporations-wealthy-people-dont-pay-fair-share\/\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">poll<\/a> from 2023 found that about 60% of Americans believe corporations and the wealthy don\u2019t pay their fair share in taxes. The tax system is also rife with <a href=\"https:\/\/fortune.com\/2024\/06\/13\/private-equity-firms-tax-loophole-carried-interest\/\" target=\"_self\" aria-label=\"Go to https:\/\/fortune.com\/2024\/06\/13\/private-equity-firms-tax-loophole-carried-interest\/\" class=\"sc-93594058-0 hoNHBb\" rel=\"noopener\">legal workarounds<\/a> for the wealthy, best embodied by the fact that many of the richest people in the U.S. paid <a href=\"https:\/\/www.propublica.org\/article\/the-secret-irs-files-trove-of-never-before-seen-records-reveal-how-the-wealthiest-avoid-income-tax\" target=\"_blank\" aria-label=\"Go to https:\/\/www.propublica.org\/article\/the-secret-irs-files-trove-of-never-before-seen-records-reveal-how-the-wealthiest-avoid-income-tax\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">very little federal income tax<\/a>\u2014and at times even none at all. The highest earners do so through maneuvers like the <a href=\"https:\/\/www.npr.org\/transcripts\/1117305695\" target=\"_blank\" aria-label=\"Go to https:\/\/www.npr.org\/transcripts\/1117305695\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">carried interest loophole<\/a>, which allows fund managers to <a href=\"https:\/\/www.cnbc.com\/2022\/08\/08\/what-carried-interest-is-and-how-it-benefits-high-income-taxpayers.html\" target=\"_blank\" aria-label=\"Go to https:\/\/www.cnbc.com\/2022\/08\/08\/what-carried-interest-is-and-how-it-benefits-high-income-taxpayers.html\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">classify<\/a> part of their compensation as capital gains rather than income. Capital gains are taxed up to 15% depending on the asset, while income is taxed up to 37%.<\/p>\n<p>And tips are no less susceptible to being gamed, according to a <a href=\"https:\/\/www.americanprogress.org\/article\/sen-ted-cruzs-no-tax-on-tips-act-does-little-for-low-and-moderate-wage-workers-but-opens-door-to-tax-abuse-by-wealthy\/\" target=\"_blank\" aria-label=\"Go to https:\/\/www.americanprogress.org\/article\/sen-ted-cruzs-no-tax-on-tips-act-does-little-for-low-and-moderate-wage-workers-but-opens-door-to-tax-abuse-by-wealthy\/\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">report<\/a> from the progressive think tank the Center for American Progress. A <a href=\"https:\/\/thehill.com\/homenews\/senate\/4732921-cruz-bill-tips-tax-exemption\/\" target=\"_blank\" aria-label=\"Go to https:\/\/thehill.com\/homenews\/senate\/4732921-cruz-bill-tips-tax-exemption\/\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">proposal<\/a> to eliminate taxes on tips from Sen. Ted Cruz (R-Texas) and Rep. Byron Donald (R-Fla.) could also be used for tax abuse by the wealthy, the CAP found. \u201cThe incentive to recharacterize wages or even profits as tips is stronger for high-income individuals since their income tax rate is higher,\u201d according to the report.\u00a0<\/p>\n<p>Cruz\u2019s spokesperson Darrin Miller shot down the idea that Wall Street execs and other white-collar professionals would take advantage of the bill. \u201cAs for the hedge fund \u2018loophole,\u2019 that\u2019s not how tax law works,\u201d Miller wrote in a <a href=\"https:\/\/x.com\/DarinBMiller\/status\/1814377720547291153\" target=\"_blank\" aria-label=\"Go to https:\/\/x.com\/DarinBMiller\/status\/1814377720547291153\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">post<\/a> on <a href=\"https:\/\/fortune.com\/company\/twitter\/\" target=\"_blank\" aria-label=\"Go to https:\/\/fortune.com\/company\/twitter\/\" class=\"sc-93594058-0 hoNHBb\" rel=\"noopener\">X<\/a>. \u201cTips are voluntary and the IRS defines requirements for reporting. Reclassifying non-tip income as tips has a name: tax fraud.\u201d\u00a0<\/p>\n<p>A spokesperson for Harris said she would close such loopholes. \u201cAs President, she would work with Congress to craft a proposal that comes with an income limit and with strict requirements to prevent hedge fund managers and lawyers from structuring their compensation in ways to try to take advantage of the policy,\u201d they said. The Trump campaign did not respond to a request for comment.\u00a0<\/p>\n<p><em>Fortune <\/em>spoke to several business owners whose employees make money from tips, all of whom supported the policy proposal, but worried it could incentivize a similar gaming of the system. Unscrupulous business owners and their employees could try to rework their compensation structures to pay workers more tips than in wages, which would still be taxed, said Carl Sobocinski, who owns five restaurants in Greenville, S.C.\u00a0<\/p>\n<p>\u201cWe would have to be careful to make sure that people don\u2019t try to skate around the rule to pay less taxes,\u201d Sobocinski said.\u00a0<\/p>\n<p>If that were to happen, the federal government would miss out on both the income tax from the worker and the payroll tax the business would have to pay. That would mean an even bigger hit to the already hundred billion hole in federal tax revenues, according to Bernard Yaros, lead U.S. economist at Oxford Economics. \u201cHow much would be lost in terms of federal revenue, just really depends on business behavior,\u201d he said.\u00a0<\/p>\n<p>Tips, especially cash tips, have always been subject to a tacit \u2018don\u2019t ask, don\u2019t tell\u2019 mentality. For decades tips were largely cash payments that for the most part went <a href=\"https:\/\/www.theatlantic.com\/business\/archive\/2015\/02\/how-much-do-waiters-really-earn-in-tips\/385515\/\" target=\"_blank\" aria-label=\"Go to https:\/\/www.theatlantic.com\/business\/archive\/2015\/02\/how-much-do-waiters-really-earn-in-tips\/385515\/\" rel=\"noopener\" class=\"sc-93594058-0 hoNHBb\">unreported<\/a> to the IRS. \u201cTips are notorious for not being reported income,\u201d Hall said.\u00a0<\/p>\n<p>Lunch was $16.50? Here\u2019s a twenty, keep the change. Movers lugged your furniture up three flights of stairs in July? Here\u2019s a little something extra for you and the guys. But in an increasingly cashless society all those little acts of kindness become recorded in a credit card transaction log, forcing tipped workers to report them. In that sense, eliminating taxes on tips is a return to what was once an accepted, if not entirely government-sanctioned, status quo.\u00a0<\/p>\n<p>As a labor economist, Hall sees ripple effects across the economy from such a drastic change affecting millions of workers. Real wages for tipped workers would go up, but likely without an increase in the cost of everyday goods, which tends to happen whenever pay rises, Hall said.
